Recording system audio in Windows XP is a bit different from recording audio in Windows Vista / 7 / 8 / 8.1 / 10.
To record audio please launch Screen Capture and toggle on Microphone recording.
After that select Stereo Mix / Speakers / Mix out / Wave out from the dropdown list (actual option depends on your sound card model and configuration).
You might need to configure the system sound and enable Stereo Mix prior to recording.
- Navigate to Start > Settings > Control Panel > Sounds and Audio Devices.
- Select the Audio tab and then click Volume on the Sound Recording Panel.
Else, right-click the speaker icon at the system tray and select Open Volume Control. - In the Options menu of the Recording Control window, click Properties. The Properties window is displayed.
- Select your audio input device from the Mixer device drop-down list.
That should state Realtek Sound Driver or Creative Sound Blaster, or another device name. - Then, select Stereo Mix so that you can control it on the Volume control.

You might also consider updating your audio driver on XP.
Note that if you are using a Dell computer with a Sigmatel audio chip, please check the Dell support site for a driver update.
Please note that it is not possible to record both system audio and microphone at the same time on Windows XP.
Typically the Windows XP drivers do not allow to setup 2 recording devices at the same time.
Back in the Recording Control window, make sure that the Mixer device is not selected and its volume is minimum.
